No, he meant to "connect" flags of countries which doesn't have players to other flags so peppy hosts less images.

It's not about hosting less images. A lot of the sub-200 user "countries" are actually islands, without their own flags (or not even islands, but "regions"). Therefore, it makes sense to merge them into their surrounding areas as much as possible. It also reduces clutter in the country rankings.

Vatican State can actually be considered part of Italy ( well... 1) It's contained in a part of Rome, mostly, 2) It seems its function is simply to have a little dominion for the Catholic Church and so...)
Republic Of San Marino, can too be considered part of Italy, even if it's slightly larger than the Vatican State, it got many similar things to Italy, other than being contained in it.

Naming-wise, "Croatian" is correct.

But I believe that peppy used a script to automate the image filename link based on the country name. Because the country name says "Croatia", the link becomes "Croatia-Flag-128.png".

If the script is meant to generate the page links that can only be done once, then the page contents can be simply modified. But if it's a script that is always triggered when the user loads the page, the file name has to be renamed instead. I simply assumed that it was the latter case, so sue me if I'm wrong.

EDIT: Nepal's small flag, slightly edited by adding transparency to the right side:

I'm not sure how to deal with Switzerland's small flag because of pixel differences. Current size is 11×11 while the size normally is 16×11, so centering it would be tricky.

Naming-wise, flags are always named after their country names. I have fixed malaysia (will take a day or two to propagate).
